When photography started in the late 19th century it used to be the word 'Cheers'. Even without that word people looked jolly due to the drinks they had.
When alcohol addiction became a big problem in the western world they looked for a similar word. An English newspaper held a contest and a cheese-seller noticed that when his customers told him their orders they all smiled.
He won the contest with the word 'cheese' and it's used for pictures ever since.
EDIT: Just to make it clear. It's not a true story. I made it up.
because Say cheese sounds nice and perhaps they used to saying it already..
B/c it makes your face look happier b/c your cheeks go up. :)

Perhaps it's so people will give a rather toothy, open mouth smile instead of ones with their mouths closed. During high school I would not smile with my mouth open at all... even with some coaxing. Maybe the person was thinking of having a hot cheeseburger or something too... just kidding...ha, ha, ha!
